This revelation led economists to develop the Expectation-Augmented Phillips Curve, which incorporates the crucial role of inflation expectations in shaping the relationship between unemployment and inflation rates. This enhanced model explains why the inflation-unemployment trade-off exists in the short run but vanishes in the long run, fundamentally changing how we understand macroeconomic policy effectiveness.

The evolution from traditional to expectation-augmented Phillips Curve

The original Phillips Curve, developed by A.W. Phillips in 1958, suggested a stable inverse relationship between unemployment and inflation rates. Policymakers embraced this apparent trade-off, believing they could strategically choose between higher inflation with lower unemployment or vice versa. However, this simple relationship failed to hold during the 1970s oil crisis when economies experienced high inflation alongside high unemployment.

Milton Friedman and Edmund Phelps independently proposed a solution to this puzzle by introducing expectations into the model. They argued that people’s expectations about future inflation significantly impact the relationship between unemployment and inflation. This insight transformed the Phillips Curve from a simple policy tool into a more complex framework that distinguishes between short-run and long-run dynamics.

How expectations change the inflation-unemployment relationship

The Expectation-Augmented Phillips Curve can be expressed as:

Where:

  • ฯ€ represents the actual inflation rate
  • ฯ€e represents expected inflation
  • U is the actual unemployment rate
  • Un is the natural rate of unemployment

This equation shows that actual inflation depends on:

  2. How far unemployment deviates from its natural rate (U – Un)

The crucial insight is that inflation expectations serve as an “anchor” for actual inflation. When unemployment falls below its natural rate, inflation rises above expected inflation. Conversely, when unemployment exceeds its natural rate, inflation falls below expected inflation.

Adaptive expectations and the short-run Phillips Curve

Under adaptive expectations, people form expectations about future inflation based on past inflation experiences. This backward-looking approach means expectations adjust gradually as people observe actual inflation rates.

The short-run Phillips Curve emerges from this adaptive expectation framework. When the economy experiences an unexpected increase in aggregate demand, businesses respond by increasing production and hiring more workers, reducing unemployment. However, as demand continues to exceed supply, prices begin to rise, creating inflation.

Initially, workers may not immediately perceive this inflation or fully account for it in their wage negotiations. This creates a temporary trade-off where policymakers can achieve lower unemployment at the cost of higher-than-expected inflation. This trade-off defines the short-run Phillips Curve-a downward-sloping curve showing that lower unemployment correlates with higher inflation when inflation expectations are fixed.

A practical example of adaptive expectations

Consider an economy where inflation has been stable at 2% for several years. Workers and firms have built this 2% expectation into their wage contracts and pricing decisions. If the central bank implements expansionary monetary policy that boosts aggregate demand, unemployment might fall from 5% to 4% as firms hire more workers to meet increased demand.

Initially, inflation might rise to 3% due to the increased demand, but workers still expect 2% inflation based on past experience. This creates a temporary situation where unemployment is lower and actual inflation exceeds expected inflation-the classic short-run Phillips Curve trade-off.

The vertical long-run Phillips Curve

As time passes, workers and firms adjust their inflation expectations. In our example, they would eventually recognize that inflation is now 3% rather than 2% and incorporate this higher rate into their wage demands and price-setting behavior. As wages rise to match the higher inflation rate, businesses face increased costs and reduce their hiring, pushing unemployment back toward its natural rate.

This adjustment process continues until unemployment returns to its natural rate, but now with higher inflation that matches the higher expectations. The economy has moved along the short-run Phillips Curve but has ultimately arrived at a new point on the long-run Phillips Curve.

The long-run Phillips Curve is vertical at the natural rate of unemployment (also called the non-accelerating inflation rate of unemployment or NAIRU). This vertical curve illustrates a critical economic principle: in the long run, there is no trade-off between inflation and unemployment. The economy gravitates toward its natural unemployment rate regardless of the inflation rate.

Why the long-run curve is vertical

The long-run Phillips Curve is vertical because, over time, expectations adjust fully to actual inflation. When expected inflation equals actual inflation (ฯ€ = ฯ€e), the only stable unemployment rate is the natural rate (U = Un).

If unemployment were to persist below its natural rate, inflation would continually accelerate as expectations adjusted upward. Conversely, if unemployment remained above the natural rate, inflation would continually decelerate. Only at the natural rate of unemployment can inflation remain stable.

Rational expectations and policy implications

The rational expectations theory, pioneered by Robert Lucas, takes the expectations framework even further. Rather than looking backward as in adaptive expectations, rational expectations theory suggests that people use all available information-including their understanding of how the economy works and how policy affects it-to form their inflation expectations.

Under rational expectations, people anticipate policy changes and adjust their behavior accordingly. This has profound implications for the Phillips Curve and macroeconomic policy:

Policy ineffectiveness proposition

If people have rational expectations and markets adjust quickly, then anticipated monetary policy won’t affect real economic variables like unemployment-even in the short run. Only unanticipated policy changes can have real effects, and these effects are temporary.

For example, if the central bank announces it will increase the money supply to stimulate employment, rational actors will immediately anticipate higher inflation and adjust wages and prices accordingly. The result is higher inflation with no change in real output or employment.

Credibility and time inconsistency

The rational expectations framework highlights the importance of policy credibility. If a central bank announces a commitment to low inflation but lacks credibility, people might expect higher inflation regardless of the announcement. This expectation becomes self-fulfilling as wage demands and price-setting reflect these higher inflation expectations.

This creates what economists call the “time inconsistency problem.” Policymakers might be tempted to announce a low-inflation policy but then surprise the economy with expansionary policies to reduce unemployment temporarily. However, rational economic agents eventually recognize this pattern, rendering such policies ineffective or even counterproductive in the long run.

Real-world applications and empirical evidence

The Expectation-Augmented Phillips Curve has been tested extensively in real-world economic scenarios:

The Great Inflation and its aftermath

The stagflation of the 1970s provided strong evidence for the Expectation-Augmented Phillips Curve. As inflation persisted, expected inflation rose, shifting the short-run Phillips Curve upward. When Fed Chairman Paul Volcker enacted tight monetary policy in the early 1980s to combat inflation, the result was a painful recession but eventually lowered inflation expectations and stabilized the economy.

Modern monetary policy frameworks

Today’s central banks widely accept the insights from the Expectation-Augmented Phillips Curve. They focus on anchoring inflation expectations through transparent communication and credible inflation targets. The Federal Reserve, European Central Bank, and other major central banks regularly communicate their inflation targets and policy rationales to influence expectations.

For instance, when the Federal Reserve adopted an average inflation targeting framework in 2020, it explicitly acknowledged the importance of managing inflation expectations by allowing inflation to run moderately above target for some time after periods of below-target inflation.

Criticisms and limitations

Despite its theoretical elegance, the Expectation-Augmented Phillips Curve has faced several criticisms:

The flattening Phillips Curve puzzle

Recent data from many advanced economies suggests the Phillips Curve has flattened-meaning unemployment fluctuations seem to have a smaller effect on inflation than the theory predicts. This “missing inflation” puzzle during periods of low unemployment has led economists to reconsider factors like globalization, technology, and changing labor market dynamics that might affect the inflation-unemployment relationship.

Measurement challenges

Measuring expectations accurately presents significant challenges. Survey-based measures of inflation expectations may not perfectly capture the expectations that drive economic behavior. Despite its limitations, the Expectation-Augmented Phillips Curve remains a cornerstone of macroeconomic theory and policy analysis. Modern central banks continue to grapple with the fundamental insights it provides:

The subsequent inflation surge in 2021-2022 reignited debate about the Phillips Curve’s relevance and the importance of expectations in shaping economic outcomes.
